I just tried what you did and had the same result. I then asked a different question being “list the document titles” which actually gives the desired answer. So I think the concept of groups is not known just the underlying documents.
“Selected item(s)” generally means a selection in the item list – especially as a target of commands. The sidebar is for navigating; the item list is for acting on items.
If you try, you’ll see that no selection in the sidebar can be the target of commands in the menu bar.
I don’t use LLMs and can’t test those specifically, but I assume the chat works the same way – it doesn’t see any selected item(s), because you haven’t selected anything (in the item list).
I can’t tell from your screenshot if the smart group is a global one? Does it need to be? If it’s local, go up a level and try selecting it in the item list.
In the sidebar. As I said, this doesn’t count as a “selected item/record”.
A selected item — as a target of a command (and, I assume, chat) — is something selected in the item list.

Selecting the group in the Item List view works perfectly.
P.S. I re-read the documentation/help several times today, and in hindsight it would have saved me hours if there were a single explicit mention that this refers not to selecting a group in the Sidebar, but to selecting it in the Item List view. That distinction isn’t obvious at all when you’re new to this workflow.
Only the properties and contents of selected items can be accessed. This does not include the children of groups. Therefore you would have to select the group‘s children on your own.
What are the intended use cases for selecting a group in the Item List for Chat / AI, if the group’s contents are not included?
I had assumed that selecting a group (e.g. Pantry) would allow Chat to use the documents inside it as context. At least that was my impression from reading the docs.
The database search of the chat assistant is limited to the selection of the item list or, if there‘s none, to the selection of the sidebar. Therefore selected groups are useful to restrict the search.
